One of the best parts about buying Bitcoins is that you can do it with 100% privacy. However, the only real way to privately buy Bitcoins is with cash or a cash deposit. Majority consensus in bitcoin is represented by the longest chain, which required the greatest amount of effort to produce. If a majority of computing power is controlled by honest nodes, the honest chain will grow fastest and outpace any competing chains. To modify a past block, an attacker would have to redo the proof-of-work of that block and all blocks after it and then surpass the work of the honest nodes. The probability of a slower attacker catching up diminishes exponentially as subsequent blocks are added.[4]

Mining a block is difficult because the SHA-256 hash of a block’s header must be lower than or equal to the target in order for the block to be accepted by the network. This problem can be simplified for explanation purposes: The hash of a block must start with a certain number of zeros. The probability of calculating a hash that starts with many zeros is very low, therefore many attempts must be made. In order to generate a new hash each round, a nonce is incremented. See Proof of work for more information.

Before we begin, I want to get something out of the way – Bitcoin is not a company or a stock, it’s a currency. If you still don’t understand what Bitcoin is, watch this video. So when you want to invest in Bitcoin you are basically buying the currency. However, there are also some other forms of investing in Bitcoin.

The simplest way the Average Joe can invest in Bitcoin is to outright buy some. Buying BTC today is simpler than ever, with many established firms in the US and abroad involved in the business of buying and selling bitcoins. For investors in the USA, the simplest solution is Coinbase. The company sells BTC to customers at a mark-up that is usually around 1% over the current market price.

Still, even supporters acknowledge that that glorious future is going to use a lot of electricity. It’s true that many of the more alarming claims—for example, that by 2020, bitcoin mining will consume “as much electricity as the entire world does today,” as the environmental website Grist recently suggested—are ridiculous: Even if the current bitcoin load grew a hundredfold, it would still represent less than 2 percent of total global power consumption. (And for comparison, even the high-end estimates of bitcoin’s total current power consumption are still less than 6 percent of the power consumed by the world’s banking sector.) But the fact remains that bitcoin takes an astonishing amount of power. By one estimate, the power now needed to mine a single coin would run the average household for 10 days.

In Bitcoin terms, simultaneous answers occur frequently, but at the end of the day there can only be one winning answer. When multiple simultaneous answers are presented that are equal to or less than the target number, the Bitcoin network will decide by a simple majority–51%–which miner to honour. Typically, it is the miner who has done the most work, i.e. verifies the most transactions. The losing block then becomes an “orphan block.” 

So last Thursday, while waiting for a flight to Nashville, I pulled up a popular application called Coinbase that can be used to buy and sell bitcoin. The virtual currency had hit $10,000 for the first time a couple days earlier, before retreating somewhat. News of bitcoin’s rapid rise was everywhere, including on CNN.

Right now, I can use my bitcoin holdings to pay for purchases at Overstock (OSTBP), or book a hotel on Expedia (EXPE). But if I use bitcoin to buy $25 worth of socks on Overstock today, and the price of bitcoin quadruples next week, I’ll feel like those socks actually cost me $100. That doesn’t mean those investors have much faith in the market price of bitcoin. As is often the case in financial markets the real money is to be made via investments for which the actual value of the underlying asset is irrelevant. (That’s why brokers prefer to take a commission on every transaction, regardless of its price.)

The good news: No advanced math or computation is involved. You may have heard that miners are solving difficult mathematical problems–that’s not true at all. What they’re actually doing is trying to be the first miner to come up with a 64-digit hexadecimal number (a “hash”)  that is less than or equal to the target hash. It’s basically guess work.

Hot wallets are typically seen as the easiest way to store and spend Bitcoins, but security is a concern. Those who own a lot of Bitcoins typically use hot wallets to store a small amount of Bitcoins, while using hardware wallets for their main Bitcoin fund.

In addition to transaction fees and funds transfer fees, traders may also be subject to currency conversion fees, depending on the currencies that are accepted by the bitcoin exchange. If a user transfers Canadian dollars to an exchange that only deals in US dollars, the bank or the exchange will convert the CAD to USD for a fee. Transacting with an exchange that accepts your local currency is the best way to avoid the FX fee.

Creators of digital currencies are often independent of the DCEs that trade the currency.[6] In one type of system, digital currency providers (DCP), are businesses that keep and administer accounts for their customers, but generally do not issue digital currency to those customers directly.[3][9] Customers buy or sell digital currency from DCEs, who transfer the digital currency into or out of the customer’s DCP account.[9] Some DCEs are subsidiaries of DCP, but many are legally independent businesses.[3] The denomination of funds kept in DCP accounts may be of a real or fictitious currency.[9]

It is important to note that mining pool should not exceed over 50% of the hashing power of the network as this could lead to 51% attack for the Bitcoin network. If a single entity ends up controlling more than 50% of a cryptocurrency network’s computing power, it could wreak havoc on the whole network.

Factor in the instability of bitcoin exchange firms, which have experienced a string of failures, technical problems and government seizures tied to criminal activity for almost as long as there have been bitcoins. The bitcoin thesis is that its mathematical underpinning eliminates the need to rely on trust relationships with one’s transaction counterpart, as long as one trusts the algorithm. But when the firm holding your “wallet” shuts down, who do you trust then?

Next look at the country that is hosting the Bitcoin exchange. Some are in less regulated countries, and there may be additional problems if something goes awry. This can include time differences, international long distance costs, and language barriers. In general, it’s preferable to find an exchange that speaks your language.

Not only must your investment appreciate at the rate of inflation, but it must also go above and beyond inflation to make up for the transaction costs. Trust me when I say this is rarely the case. Most commodities increase at the rate of inflation. Further, currency doesn’t increase in value at all — because that’s exactly what inflation is — a decrease in the value of currency!

Merchants accepting bitcoin ordinarily use the services of bitcoin payment service providers such as BitPay or Coinbase. When a customer pays in bitcoin, the payment service provider accepts the bitcoin on behalf of the merchant, converts it to the local currency, and sends the obtained amount to merchant’s bank account, charging a fee for the service.[117]

Another interesting way (literally) to earn bitcoins is by lending them out, and being repaid in the currency. Lending can take three forms – direct lending to someone you know; through a website which facilitates peer-to-peer transactions, pairing borrowers and lenders; or depositing bitcoins in a virtual bank that offers a certain interest rate for Bitcoin accounts. Some such sites are Bitbond, BitLendingClub and BTCjam. Obviously, you should do due diligence on any third-party site.

The purpose of that relatively hard 10-minute time is because that way the number of Bitcoins being generated by the process will be slow and steady and mostly controlled. That is compounded by the reduction in reward for blocks mined every 210,000 blocks. Each time that threshold is reached, the reward is halved. This bizarre process might not seem like it would need that much electricity—and in the early years, it didn’t. When he first started in 2012, Carlson was mining bitcoin on his gaming computer, and even when he built his first real dedicated mining rig, that machine used maybe 1,200 watts—about as much as a hairdryer or a microwave oven. Even with Seattle’s electricity prices, Carlson was spending around $2 per bitcoin, which was then selling for around $12. That constraint is what makes the problem more or less difficult. More leading zeroes means fewer possible solutions, and more time required to solve the problem. Every 2,016 blocks (roughly two weeks), that difficulty is reset. If it took miners less than 10 minutes on average to solve those 2,016 blocks, then the difficulty is automatically increased. If it took longer, then the difficulty is decreased.

Unlike all the previous generations of hardware preceding ASIC, ASIC may be the “end of the line” when it comes to disruptive mining technology. CPUs were replaced by GPUs which were in turn replaced by FPGAs which were replaced by ASICs. There is nothing to replace ASICs now or even in the immediate future.

Adding Bitcoin to your retirement investment strategy may be more prudent than maintaining your hard-earned money in interest-bearing accounts with dollar-denominated (fiat currency) investment assets such as stocks.

Skipping over the technical details, finding a block most closely resembles a type of network lottery. For each attempt to try and find a new block, which is basically a random guess for a lucky number, a miner has to spend a tiny amount of energy. Most of the attempts fail and a miner will have wasted that energy. Only once about every ten minutes will a miner somewhere succeed and thus add a new block to the blockchain.

It is not possible to change the Bitcoin protocol that easily. Any Bitcoin client that doesn’t comply with the same rules cannot enforce their own rules on other users. As per the current specification, double spending is not possible on the same block chain, and neither is spending bitcoins without a valid signature. Therefore, it is not possible to generate uncontrolled amounts of bitcoins out of thin air, spend other users’ funds, corrupt the network, or anything similar.

Imagine an environment in which consequences were unpredictable; throw a dart and maybe it follows the laws of physics or maybe it flies right through the dartboard and wall. For the bitcoin timestamp network, a valid proof of work is found by incrementing a nonce until a value is found that gives the block’s hash the required number of leading zero bits. Once the hashing has produced a valid result, the block cannot be changed without redoing the work. As later blocks are chained after it, the work to change the block would include redoing the work for each subsequent block.

While traditional money is created through (central) banks, bitcoins are “mined” by Bitcoin miners: network participants that perform extra tasks. Specifically, they chronologically order transactions by including them in the Bitcoin blocks they find. This prevents a user from spending the same bitcoin twice; it solves the “double spend” problem.

This bizarre process might not seem like it would need that much electricity—and in the early years, it didn’t. When he first started in 2012, Carlson was mining bitcoin on his gaming computer, and even when he built his first real dedicated mining rig, that machine used maybe 1,200 watts—about as much as a hairdryer or a microwave oven. Even with Seattle’s electricity prices, Carlson was spending around $2 per bitcoin, which was then selling for around $12. The difficulty is the measure of how difficult it is to find a new block compared to the easiest it can ever be. The rate is recalculated every 2,016 blocks to a value such that the previous 2,016 blocks would have been generated in exactly one fortnight (two weeks) had everyone been mining at this difficulty. This is expected yield, on average, one block every ten minutes.

Receiving notification of a payment is almost instant with Bitcoin. However, there is a delay before the network begins to confirm your transaction by including it in a block. A confirmation means that there is a consensus on the network that the you received haven’t been sent to anyone else and are considered your property. Once your transaction has been included in one block, it will continue to be buried under every block after it, which will exponentially consolidate this consensus and decrease the risk of a reversed transaction.
